The first option is right, hands should always be ahead of the ball at address and impact, except with the driver and possibly 3 wood where they should be level.
However there are allways exceptions in golf, some pros may start with the hands level or a little back, but I guarentee at impact the hands lead the clubhead into impact, and all the top pros have the hands slightly ahead of the ball with the driver at impact.
It helps for beginners to set up with the hands ahead to fix in the mind this is correct, every heard 'return to address at impact', this is why.
Although you felt better with them level, this is only a feeling, putting them forward for the first time will feel like you have a very strong grip with the left hand and you feel arkward.
Set up correct first then look up at your reflection in a window or mirror, you may be suprised the hands forward position actually looks fine.
